Cash vs Accrual Accounting

What are the potential tax benefits or drawbacks of using cash basis accounting for a sole proprietorship?

Cash basis accounting recognizes income when money is received and expenses when they are incurred. As a result, sole proprietors may be able to defer taxable income by:

a) Delaying customer collections
or
b) Accelerate deductions by paying eligible expenses before year-end

However, this method can also create uneven taxable profits from one year to the next if large payments are received or delayed. Moreover, because it does not account for unpaid invoices or liabilities, it may provide a less complete picture of the business’s financial position. This can make long-term tax planning and decision-making more difficult.
