Asset Financing


What is Asset Financing?

Asset Financing refers to the process whereby a business is able to raise finances through which to purchase, lease, or refinance its assets without meeting the total cost of those assets upfront. This depends on how the financing will be structured as either the asset being financed or some asset already owned by the business may act as security against the finance.

There are various types of asset financing, among which are equipment finance, asset-based financing, hire purchase, and leasing of equipment. The best choice would depend on the nature of the asset, its useful life span, the cash flow of the business, and its intentions.

How Does Asset Financing Work?

Asset financing generally falls under two categories. 

  • Financing to acquire assets: A loan taken by a business to acquire equipment, machinery, vehicles, or property where the asset is pledged as collateral. Instead of a large cash outlay up front, the company makes regular payments over time and frees up working capital for other priorities. 
  • Financing against existing assets: A firm utilizes the assets they already have, such as accounts receivable or inventory, in order to obtain a loan or line of credit. These include methods such as accounts receivable financing (financing from the borrowing of unpaid invoices) and inventory financing.

Types of Asset Financing

  • Equipment Financing: Money that is raised to procure machines, automobiles, technology, or other types of equipment.
  • Hire Purchase: A business pays regular installments towards an asset and usually owns the asset at the end of the last payment.
  • Equipment Leasing: A business uses an asset for a definite duration by paying regular lease installments.
  • Asset Refinancing: A business uses an existing asset to access cash without selling the asset. 
  • Asset-based Financing: Funding secured against existing business assets, such as accounts receivable, inventory, or equipment. 

Asset Financing Vs Traditional Financing

  • Traditional Financing: The conventional mode of financing, such as a normal bank loan, normally involves much more planning and analysis, and it is meant for long-term investment. 
  • Asset Financing: The financing usually relies on security from the asset being financed or other assets of the business that can lower the risks for the lender, but nonetheless the approval will depend on other things such as the financial standing of the business and many others.

Why Asset Financing is Important?

The process of asset financing can assist businesses in obtaining necessary assets to grow without problems with cash flow management. The fact that this type of financing is usually secured by the underlying asset may also make it easier to obtain than some other types of financing for businesses.

Still, there is a need for a business to take into account several factors before selecting an appropriate choice, such as interest/financing charges, repayments, ownership, fees, and the asset’s useful life. Otherwise, financing an obsolete or low-income-producing asset will be a mistake.
