What is Balance Sheet Financing?
Balance sheet financing is a type of funding in which a business borrows money directly from the lender based on its financial strength, assets, cash, and overall balance sheet rather than selling the debt to another investor. A balance sheet lender holds the loan on its balance sheet and takes the credit risk involved in the process. The loan that is made through balance sheet lending is known as a balance sheet loan.
In balance sheet lending, the bank or the lender considers the assets, liabilities, income, cash flow, and creditworthiness of the borrower to make decisions about the loan amount, interest rate, and other terms of repayment.
Balance Sheet Lending Explained
About loans, a balance sheet lender refers to one that lends money using the lender’s own money and keeps the loans on its own balance sheet (as opposed to the immediate sale of the loans to investors, as done in marketplace and securitization lending systems). Therefore, a balance sheet loan will refer to a loan made using the lender’s own money and kept on its balance sheet until repayment or sale.
- Quick decision-making: As the lender does not have to wait for third parties to approve or finance the transaction, decision-making processes become quicker.
- Greater flexibility of terms: As the lender bears the risk, it is in their best interest to be flexible and create terms that do not follow the template required by the third parties.
- Long-term relationship: As the lender will keep the loan, the relationship between the borrower and the lender will last for the entire loan period.
Balance Sheet Financing Vs Balance Sheet Lending
While these two concepts may seem similar at times, balance sheet lending is defined as lending where the bank that makes the loan keeps it on its own balance sheet. On the other hand, off-balance sheet financing is not related to the above in any way.
