What is Contraction in Economics?

Contraction refers to a stage in the business cycle where there is a general downturn in economic activities. This stage is characterized by low levels of production, low employment, reduced consumption, and low GDP growth rates.

In essence, an economic contraction is when the economy produces and spends less compared to what it had been doing earlier. In some cases, an economic contraction can cause a recession.

What Causes an Economic Contraction?

Economists and analysts usually take into account several factors to determine whether a contraction is occurring:

  • Fall in GDP: A decrease in the size of economic output
  • Increase in unemployment: Firms cease to hire new employees or lay off employees
  • Lower consumer spending: Consumers decrease expenditures due to uncertainty
  • Decrease in investments by firms: Firms are not expanding their operations and investing money
  • Credit restrictions: Banks become more restrictive in lending practices

There is no single factor that is used to determine whether a contraction has occurred; all these factors together are considered.

Contraction – Econ 101: Where It Stands Within the Business Cycle

Economic activity takes place in cycles, and these cycles can be characterized by four distinct stages:

  • Expansion: Economic activity is increasing; production, employment, and expenditure are going up
  • Peak: Maximum point of growth before turning down
  • Contraction: Economic activity decreases; this stage is the one under discussion
  • Trough: Minimum of the cycle, before the economy goes back to the expansion

Therefore, a contraction is a stage when economic activity shifts from peak to trough. If the contraction stage lasts for two quarters and GDP is decreasing, this economic phenomenon will be called a recession.
