Equity Capital

What is Equity Capital?

Equity capital refers to the financial resources raised by a firm through the sale of its ownership interests, like shares of stock. Equity capital is different from debt capital in that it does not require the company to make repayment of its financial resources after a certain period of time. The shareholders of a firm invest in order to get ownership interest in it.

The definition of equity capital may therefore be stated as the resources raised by a firm from owners or investors in exchange for ownership interest in the firm.

Understanding Equity Capital: How It Operates

The explanation of how equity capital operates goes like this. Let’s picture the firm allocating all its ownership in the form of stock. Now, when the firm manages to sell off some of the stock to an investor who can be a venture capital investor, an angel investor, or even a public market investor, the investor becomes a partial owner of the firm.

Equity capital is among the two major methods of financing used by firms; the other method being debt capital. This combination of debt and equity makes up the firm’s capital structure.

The Significance of Equity Capital in Developing Firms

Deciding on the amount of equity capital a firm needs and at what valuation is perhaps one of the most significant decisions that an entrepreneur needs to make. Failure to raise adequate capital could result in the firm being undercapitalized, while excessive or improper valuation of the equity raised could lead to unnecessary dilution. Achieving such a balance usually entails knowing the capital requirements and growth path of the firm.
