Expenses
What are Expenses?
Expenses are the expenditures incurred by a company in carrying out its operations, earning revenues, and managing daily activities. Examples of expenses are salary, rent, utility bills, marketing expenditure, subscription fees for computer software, travel expenses, insurance premiums, and others.
From the point of view of accounting, expenses are subtracted from the revenues of a company to ascertain the bottom line of a profit or loss made within a particular period of time.
Expenses Formula
The basic formula for calculating expenses is:
Expenses = Revenue − Net Income
For example, if a company has sales of $500,000 and net income of $100,000, then total expenses are $400,000.
You can also add up the different expense types to get total expenses:
Expenses=Fixed Expenses+Variable Expenses
- Fixed expenses are costs that remain constant irrespective of business activity, such as rent, salaries, and insurance.
- Variable expenses are expenses that vary with the level of production or sales.
The second formula helps separate expenses by function:
Total Expenses=Operating Expenses+Non-Operating Expenses
- Operating expenses are costs that are directly related to the day-to-day operations of the business.
- Non-operating expenses are expenses that are not related to the core operations.
Why is the Need for Expense Recognition?
- Management of financial matters: Knowing where all the money goes is important for resource allocation and cash management
- Analysis of profitability: Comparing expenses with revenue gives insight into profit margins and cost structure
- Making sound decisions: Having insight into expenses aids decision-making regarding pricing, employment, and investments
- Proper reporting of finances: Accurate recognition of different types of expenses (fixed/variable, operating/non-operating) is necessary for income statement purposes
Cost Reduction and Management Strategies
- Check your cost structure often: Renegotiate contracts with vendors, streamline your subscriptions, and compare yourself to your competitors
- Operate efficiently: Cut costs by automating tasks or improving workflow so you need less labor
- Choose your marketing wisely: Invest money in advertising that will give you the best bang for your buck, rather than in general campaigns
- Understand the difference between fixed and variable costs: This allows you to see what expenses you can cut back on and what you have to pay no matter what
