What Is Return on Equity (ROE)?
Return on Equity is one of the important financial ratios used to understand a company’s performance through different aspects. ROE can tell how well a firm is using its shareholders’ equity; in fact, through such funds it is able to produce net profit. Investors, business owners, and management use ROE as an important tool to judge if the funds supplied by the shareholders are being utilised wisely or not.
So, what does ROE mean in practical terms? It shows how much profit a company generates for every dollar of shareholders’ equity. While a higher ROE usually points to more profitability and a better use of equity, investors should not solely focus on this and also look closely at the total level of debt, compare industry averages, and assess other financial indicators.
What Is the ROE Formula?
The basic formula is:
ROE = (Net Income ÷ Average Shareholders’ Equity) × 100
Using average shareholders’ equity can provide a more meaningful measure when equity changes during the reporting period.
Example of ROE
Suppose a company reports $500,000 in net income and has $2 million in average shareholders’ equity.
ROE = ($500,000 ÷ $2,000,000) × 100 = 25%
This example of ROE means the company generated $0.25 in net income for every $1 of average shareholders’ equity during the period.
Why Is ROE Important?
ROE can help businesses and investors:
