What Is Underwriting?

Underwriting in finance is the process of evaluating and accepting financial risk before approving a transaction, issuing insurance coverage, or offering securities. An underwriter reviews relevant financial and other information to determine the level of risk involved and establish appropriate terms, pricing, interest rates, or premiums.

In simple terms, the underwriting meaning in finance is the systematic assessment of whether a financial risk is acceptable and what conditions should apply to it.

How Does Underwriting Work?

The underwriting process varies depending on the type of transaction, but it generally involves:

  • Reviewing information: Examining applications, financial records, credit history, assets, or other relevant information.
  • Assessing risk: Determining the likelihood and potential impact of financial loss or default.
  • Evaluating supporting assets: Reviewing collateral or other assets when they are relevant to the transaction.
  • Setting terms: Establishing an appropriate interest rate, premium, investment price, or other conditions based on the assessed risk.
  • Making a decision: Approving, modifying, or declining the transaction based on the underwriter’s assessment.

Types of Underwriting

Loan underwriting: Lenders look into a borrower’s income, past credit behavior, how indebted the borrower is now, and what collateral is offered to see just how capable the borrower is at paying back the loan.

Insurance underwriting: Insurance companies analyse risk variables and costs related to a claim, and then set policy limits, exceptions, and the cost of the premium as a result.

Securities underwriting: Investment banks and other financial entities analyse and aid in price setting of securities offerings, such as newly public companies’ shares sold after an initial public offering (IPO).
